One of the biggest misconceptions among business owners is that forming an LLC automatically determines how the business will be taxed.
An LLC is a legal business structure, but LLCs can potentially be taxed in different ways depending on the circumstances and elections made. A single-member LLC, for example, is generally treated as a disregarded entity for federal income tax purposes unless another tax classification is elected. An eligible business may also elect to be taxed as an S corporation.
That distinction matters.
As a business grows, the structure or tax treatment that made sense when it was first created may not necessarily remain the best fit. Revenue may increase, the owner may begin hiring employees, additional owners may become involved, or the business owner's personal tax situation may change.
This is why business structure should not always be viewed as a one-time decision made when you first open your doors.
When Does an LLC Make Sense?
For many small business owners, forming an LLC can provide a relatively straightforward way to establish a separate business entity while maintaining flexibility.
A single-member LLC is generally simple from a federal income tax perspective because, by default, its activity is typically reported on the owner's individual federal tax return. Multi-member LLCs are generally taxed as partnerships unless they elect another classification.
But simplicity does not automatically mean it is the most tax-efficient approach for every business.
As profits grow, there may be opportunities to evaluate whether a different tax election makes sense. That is where proactive planning becomes important. Instead of waiting until tax season to see what you owe, you can evaluate the business throughout the year and determine whether its current structure continues to support your financial goals.
What About an S Corporation?
You've probably heard another business owner say something along the lines of, "You need to become an S Corp."
That advice is often far too broad.
An S corporation is a federal tax election, and it can be beneficial in the right circumstances. For an owner who works in the business, an S corporation generally requires reasonable compensation to be paid as wages before additional profits are distributed. Those distributions generally are not subject to self-employment tax, which can create potential payroll tax savings compared with certain other structures.
However, there are additional responsibilities that come with an S corporation, including payroll, separate tax filings, recordkeeping, reasonable compensation considerations, and other compliance requirements.
The question should not simply be, "Can I become an S Corp?"
A better question is, "Does electing S corporation taxation actually make financial sense for my business?"
The answer depends on the numbers.
When Other Business Structures May Make Sense
Not every Charleston business owner should operate under the same structure. Depending on ownership, profitability, growth plans, investment needs, and long-term objectives, a partnership or C corporation may deserve consideration as well.
For example, a business preparing to bring in additional owners has different considerations from a solo consultant. A growing company that intends to reinvest heavily in the business may have different priorities from an owner-operated professional services firm.
Your business structure should support where the company is going, not simply reflect the easiest option available when the business was formed.
The Best Decision Starts With Understanding the Whole Financial Picture
There is no universal revenue number at which every LLC should elect S corporation taxation. There is also no single business structure that produces the lowest taxes for every business owner.
Instead, the decision should consider factors such as:
Current and projected business profit
How much money you need to take from the business personally
Reasonable compensation requirements
Payroll and administrative costs
The number and type of business owners
Other sources of household income
Retirement and benefit planning opportunities
Plans to reinvest, expand, sell, or eventually exit the business
